Need help. 360 HDTV setting issue on DLP

(This might need to go in the gaming forum, but I figured more people here would be in the "know" about this issue after looking at the gaming forums.)

That said, hello all. After countless hours of searching, and even talking to an Xbox 360 customer service rep, I still haven't found the answer to my question. I'm hoping somebody here can help.

I recently purchased a 65 inch Mitsubishi WD-65738 after gaming for years on a 60 inch Mitsubishi SDTV. The new set supports 1080p. I've set everything up, and the picture is great on the TV, through my PS3, and even on the 360, but I'm wondering about something.

I have Battlefield Bad Company on the 360. It supports 1080p resolution out of the box. I have my 360 set to 1080p in the dashboard. It looks great. Now I know what I've been missing all these years.

Now it's where I get confused. I put in Halo 3 for me and my daughter to play, which only supports up to 720p, still had my 360 set at 1080p through the system settings, and the game felt sluggish and laggy.

I've read about upscaling, etc. When I play a game that doesn't support 1080p and only up to 720p, should I set my actual 360 console to 720p and not have it on 1080p so there won't be any upscaling and slowdown in the gameplay? When I set the 360 to 720p it seemed a lot better. Or maybe there's another setting I'm missing.

I want the optimum setting and no lag unless it's from my ISP along with the best picture quality I can get. I tried "game mode" but it really is junk. Also, I'm running component. I might get a 360 with HDMI. I'm guessing that would help as well.
